Let's say someone reports a bug in 1.0, I say fixed in next release.

1.1 comes out, and another bug is reported. I mark that as fixed in next release...

1.2 comes along - the bug in 1.1 is fixed in this version... is 1.0's bug set to be fixed in 1.1, or does it ALWAYS just be fixed in the "next release" which will change over and over?

"Next version" is replaced by the exact value when you enter a new version number and choose "Yes" for the option "Denote as next version".

By the way, you can change the value of the applied version if the exact value corresponding to "Next Release" is not correct.
